FRA Issues First-Ever Regulatory Framework for Establishing Hedge Funds in Egypt

The Board of Directors of the Financial Regulatory Authority (FRA), chaired by Dr. Islam Azzam, has issued a landmark decree regulating the establishment of hedge funds for the first time in the Egyptian market.

These specialized funds are designed to invest in equities, debt instruments, financial derivatives (such as futures and traded options), short selling on the Egyptian Exchange (EGX), and other highly liquid financial instruments.

Regulating Hedge Fund Operations

Under the newly issued decree, the FRA will license the establishment of hedge funds in accordance with the investment limits and controls specified in their prospectus or information memorandum, subject to final Authority approval.

The regulatory framework also permits existing investment funds to transition into or practice hedge fund activities under specific controls, aligning with Capital Market Law No. 95 of 1992 and its executive regulations.

Strategic Vision and Market Deepening

Dr. Islam Azzam, Chairman of the FRA, stated that paving the way for hedge funds is a highly positive step following the recent amendments to the Capital Market Law's executive regulations.

"This move will have a multifaceted positive impact, syncing perfectly with current efforts to broaden and deepen the Egyptian stock market," Azzam noted. "Hedge funds will significantly enhance the investment and operational flexibility of the fund sector and serve as a catalyst for activating the derivatives market."

Targeting Local and Foreign Capital

Dr. Azzam emphasized that hedge funds are uniquely positioned to attract new segments of local and foreign investors. Their diversification-based strategies, aimed at generating high returns, require investment managers to possess advanced expertise to navigate complex and volatile market conditions. Consequently, the FRA has meticulously detailed the obligations of investment managers to guarantee investor rights and ensure efficient decision-making.

Investor Protection and Mandatory Disclosures

To strike a balance between aggressive investment diversification and the protection of policyholders, the FRA has mandated that a fund's investment policy must explicitly outline:

Leverage Controls: Permissible leverage limits and their calculation mechanisms.

Risk Disclosure: Potential risks, including compounded losses, liquidity constraints, margin calls, forced liquidations, and market volatility.

Risk Mitigation: The concrete procedures and policies the investment manager will deploy to manage and mitigate these risks.

Furthermore, investment managers are legally obligated to provide periodic disclosures to both the FRA and the fund's investors. These disclosures must cover current leverage levels, stress test results during material market shifts, any breaches of investment or risk limits (alongside corrective actions taken), and any material changes to the core investment strategy.

Licensing Procedures and Prospectus Mandates

The licensing process applies to both the inception of new hedge funds and existing funds seeking to change their status to a "multi-issuance fund" geared toward listed financial instruments and specialized trading mechanisms.

Funds wishing to engage in hedge fund activities must submit board approval to amend their prospectus. The updated investment structure must focus on EGX-listed instruments, open-ended or listed fund certificates, futures and options, or other FRA-approved instruments.

Key Requirements for the Prospectus and Investment Policy:

The prospectus or information memorandum must comprehensively cover the following structural pillars:

Target Investor Profile: Clear criteria for the target investor and the verification mechanisms used by marketers or subscription-receiving entities.

Risk Management Framework: Acceptable risk limits required to achieve target returns, specifically detailing leverage caps, counterparty exposure (especially for securities lending/borrowing), liquidity boundaries, concentration limits, stress testing protocols, stop-loss mechanisms, and derivative risk controls.

Performance Metrics: The methodology for evaluating the fund's performance, including risk-adjusted return indicators and benchmark comparisons.

Detailed Investment Policy: Target investment areas, asset allocation structures, maximum and minimum exposure limits per asset class, detailed investment strategies, borrowing limits, and policies governing the suspension or deferral of redemptions.

Strict Obligations for Investment Managers

To ensure operational excellence, the decree holds investment managers to strict operational standards, requiring them to:

Possess specialized expertise in hedge fund asset classes and the necessary monetary systems to execute complex strategies.

Conduct periodic creditworthiness assessments of all counterparties.

Strictly monitor and manage leverage to prevent any breaches of the prospectus limits.

Perform regular stress tests and scenario analyses to gauge the fund's resilience under exceptional market conditions.

Verify the adequacy of collateral tied to all financial transactions.

Implementation Timeline

The decree is slated for publication in the Egyptian Official Gazette (Al-Waqai' Al-Misriyya) and on the FRA’s official website in the coming days. It will officially come into effect the day following its publication.
